From what I understand, the race was mighty for quite some time, but the downfall happened after infighting over the atherium ore and artifacts.  One important thing to note is the falmer uprising. The falmer are actully the desendants of the snow elves, who were enslaved by the dwemer after being nearly eradicated by the nord's return to skyrim. It is also suggested that they willingly went into slavery, but I find this idea absurd because in elvish, falmer means beytrayed. Anyways, as the dwemer were weaking becase of fighting over atherium aterifacts, the falmer rose up against their masters and caused even more destruction. The increasing threat of nord attatcks forced the dwemer to ally with another race of elves, the chimer. By this time, the dwemer are serverly weakened, and looking for a way to regain power. Then, while minnng the red mountain, they find the heart of lorcan. They imeadatly recognize the power raidiating off it, and decide to attempt to harness it. Their chimer allies, however, do not wish the dwemer to have this much power. The chimer declared war on the dwemer, which only made them more interested in using this immense power. The dwemer then built a massive robot. There is no written description of it, but Tiber Septim depended on a much smaller copy to conqueor all of Tamerial.  His was only being powered by a centurion dynamo core. The dwemer where using a much large one, and it was being powered by the heart of a god. This robot was known as the Brass Tower or Brass God. It is actually spoken of in the dragonborn prophecy. The dwemer belived that with the help of the Brass Tower, they could become imortal. To interact with the heart of lorcan, they needed special tools. They are: Wraithgaurd, Sundar, and Keening. You can actually get Keening in Skyrim. Anyways, the current magecrafter, as mentioned in the previous post, was preparing to use his tools on the heart of lorcan. Then the chimer attatcked and defeated the dwemer, but as his comrades lay dying, he used his tools on the Heart of Lorcan. Then every single dwemer except one vanished. Just gone. The only one who survived was in the plane of Oblivion, and was not affected. As far as we know, it could have worked. It either failed and got rid of them as a result, or it worked, and they are enjoying the benifits of leaving the mortal plane. The chimer king at the time of the dwemer's defeat attempted to summon the daedric prince Azura to ask what he should do with the tools. As he was doing so, he was slain by his trusted generals so they could become imortal themselves. Azura was summoned, however, and cursed the chimer race to have dark skin and red eyes. They dark elves were born.

If you play the Dragonborn DLC and you do the quest with that old man (I forget his name) you go to an old Dwemer tomb, and he mentions they dissapeard, long gone for decades perhaps even centuries. It is a question that holds many concepts and therories. There are a lot of different answers and beliefs to this question.
